Before transmitting the challenge to the server for decryption, the client and the server use the same encryption algorithm to scramble it first. This way, the challenge will be hidden from any imposters who would otherwise find it, as it will only be known to the client and the server. If the client can demonstrate that they are whom they say they are by meeting the challenge, the server will have no reason to question the legitimacy of the client's identity. It's the same as passing around a secret letter in the classroom; the recipient is the only person who can read it and confirm that you were the one who sent it.
